What Is Leverage Trading?

Leverage trading amplifies your buying power by borrowing funds. With 5x leverage, a $1,000 position becomes $5,000 (you deposit $1,000, borrow $4,000). Profits are amplified 5x, but so are losses. A 20% price move = 100% gain or 100% loss with 5x leverage.

Critical Rule: If price moves 1/leverage against you, you're liquidated. 10x leverage = 10% move = zero. 100x leverage = 1% move = zero. This is why most traders use 5x or less.

Margin Mechanics Explained

Collateral & Maintenance Margin

You deposit collateral ($1,000 USDC). Exchange lends you assets ($4,000 more) for 5x position. Your margin ratio = collateral / borrowed amount. If margin ratio drops below maintenance level (usually 5% on Binance), position gets liquidated. Example: $1,000 collateral, $4,000 borrowed. Maintenance margin = 5% of position = $250. If collateral drops below $250, liquidation triggers.

Interest & Borrowing Costs

Borrowing costs interest: 8-12% APR typical on Binance (varies by asset). If you hold a 5x position for 30 days, interest = $4,000 borrowed × 10% APR / 12 months = ~$33. This is paid from your collateral. Long positions pay borrowing interest; short positions receive funding rates (often profitable).

Mark Price vs Index Price

Mark price: exchange-calculated price (prevents manipulation). Index price: median of major exchanges. Liquidation uses mark price, not last traded price. This prevents malicious actors from liquidating positions with fake ticks. If index price (real market) = $2,000 but someone sells 1 BTC on your exchange for $1,500, liquidation won't trigger because mark price stays near $2,000.

Understanding Liquidation

Liquidation Price Calculation

For a long position:
Liquidation Price = Entry Price × (1 - 1/Leverage + Maintenance Margin%)
Example: Buy BTC at $30,000 with 10x leverage. Maintenance margin = 5%.
Liquidation = $30,000 × (1 - 0.1 + 0.05) = $30,000 × 0.95 = $28,500
If BTC drops to $28,500, you're liquidated. Price drop = $1,500 / $30,000 = 5%.

What Happens During Liquidation

1. System detects margin ratio < maintenance level. 2. Position is auto-closed at mark price. 3. Your collateral is used to repay borrowed funds. 4. Remaining collateral (if any) is returned to you. 5. If collateral wasn't enough (liquidation loss), you OWE the exchange. This happens when leverage is extreme (50x+) and slippage is high.

Risk: On 50x+ leverage, liquidation can be NEGATIVE (you lose more than your deposit). If position closes at worse price than calculated liquidation price, you incur debt. This happened to many traders during March 2020 crypto crash (30%+ intraday moves).

Cross Margin Example

You have $10,000. Open two 5x positions: $25,000 long BTC, $25,000 short ETH. If BTC crashes 15%, you lose $3,750. If ETH rallies 10%, you lose $2,500. Combined loss = $6,250. Wallet drops to $3,750. If one position hits liquidation, the system taps your entire wallet to keep both alive. One bad position can cascade into total account liquidation.

Isolated Margin Example

Same $10,000. Allocate $5,000 to BTC position, $5,000 to ETH position. BTC crashes 15% = -$750 (15% of $5,000). ETH rallies 10% = -$500 (10% of $5,000). Combined loss = $1,250, wallet = $8,750. If BTC position gets liquidated, you lose only that $5,000 position. ETH position remains safe. This is the safer approach for beginners.

Recommendation: Beginners should ONLY use isolated margin. Set maximum 2x leverage per position. Cross margin is for experienced traders managing correlated positions.

Funding Rates & Borrowing Costs

Funding Rate Mechanics

Funding rates balance long/short positions. If too many longs push price above mark price, longs pay shorts (incentivizing shorts to enter). Typical funding: 0.01-0.1% per 8 hours on Bybit, 0.01-0.05% on Binance. At 0.05% per 8h = 0.15% per day = 4.5% annualized. This is in addition to borrowing interest.

When Funding Spikes

During bull markets, longs are euphoric. Funding rates spike to 0.5-1% per 8h. This is unsustainable; shorters collect free money. During bear markets, shorts dominate, funding rates go negative (shorts pay longs). Extreme funding = top signal (longs getting too greedy). Monitor funding rates to gauge sentiment.

Funding Strategy: If funding is +0.1% per 8h, collect by shorting (free money). If funding is -0.1% per 8h, collect by longing. This is called "funding rate arbitrage"—zero directional risk, pure yield from imbalanced market.

Position Sizing & Risk Management

The 2% Rule

Professional traders risk 1-2% of account per trade. $10,000 account = risk $100-200 max per trade. This means: if your stop loss triggers, you lose $100-200 total. Example: You think BTC will go up. You set stop loss at -5%. To risk $200 on a -5% move: position size = $200 / 0.05 = $4,000. This is $4,000 notional, not 4x leverage. Actual leverage = $4,000 / your collateral for that position.

Leverage Is NOT Position Size

Critical mistake: Using max leverage just because it's available. 10x leverage doesn't mean you should use all $1,000 collateral. You might use 2x leverage ($2,000 notional) to control risk. Leverage is a tool; position size is your risk. Calculate position size from stop loss distance first, then choose leverage to achieve it.

Example: Calculating Safe Position Size

Account: $5,000. Risk per trade: 2% = $100. Trade idea: BTC to $32,000, stop loss $30,000 (6.25% below entry). Position size = $100 / 0.0625 = $1,600 notional. Leverage needed = $1,600 / your collateral. If you allocate $800 collateral: leverage = $1,600 / $800 = 2x. This is safe, measured, and professional.

Professional Approach: 1. Set risk amount ($100). 2. Set stop loss distance (6%). 3. Calculate position size ($100/0.06 = $1,667). 4. Set leverage to achieve position size (2x? 5x?). 5. Execute at calculated size. Never start with leverage and work backwards.
